"GRE tunneled packets switched on hardware—Support for forwarding GRE tunneled packets on the switch hardware." does not sound like the tunnel is HW processed, it sounds for me like " if this switch is in the middle and a GRE tunnel cross trough the device is capable to HW process the tunnel traffic".

Many thanks for your reply. I am however a little confused by it. I am using layer 3 GRE tunnels and not layer 2 802.1q tunnels. After reading it i think it may be possible that some of the principles may be related in the way that the switch handles the tunnel but it makes me no clearer on why this was happening, and how to remedy it.

The catalyst 3750's do not officially support GRE's, which means u can get the commands but there will be no support for this technology... anyway, even if it supports in future, i would not advice you to run it here, since the 3750's have not been designed for this function.. each device has to do what it is supposed to !!! so the cheap and the efficient option is to buy a small router, which can do this !!!
